Advance ZincTek's (ASX:ANO) Returns On Capital Not Reflecting Well On The Business

To find a multi-bagger stock, what are the underlying trends we should look for in a business? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. However, after investigating Advance ZincTek (ASX:ANO), we don't think it's current trends fit the mold of a multi-bagger.

Return On Capital Employed (ROCE): What Is It?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for Advance ZincTek, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.071 = AU$2.6m ÷ (AU$38m - AU$1.0m) (Based on the trailing twelve months to June 2022).

So, Advance ZincTek has an ROCE of 7.1%. Ultimately, that's a low return and it under-performs the Chemicals industry average of 10%.

What The Trend Of ROCE Can Tell Us

On the surface, the trend of ROCE at Advance ZincTek doesn't inspire confidence. To be more specific, ROCE has fallen from 15% over the last five years. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.

Our Take On Advance ZincTek's ROCE

In summary, despite lower returns in the short term, we're encouraged to see that Advance ZincTek is reinvesting for growth and has higher sales as a result. And the stock has done incredibly well with a 366% return over the last five years, so long term investors are no doubt ecstatic with that result. So while the underlying trends could already be accounted for by investors, we still think this stock is worth looking into further.

One more thing: We've identified 3 warning signs with Advance ZincTek (at least 1 which can't be ignored) , and understanding these would certainly be useful.
